ACCA FR · Topic guide
How to prepare a statement of cash flows under IAS 7 for ACCA FR, using the indirect method, with a worked operating cash flow example.
Profit is not the same as cash. The statement of cash flows explains how cash and cash equivalents changed during the year, under three headings:
Start with profit before tax, then:
Profit before tax is $500,000 and depreciation is $120,000. During the year inventory rose by $40,000, receivables rose by $30,000 and payables rose by $25,000.
FR questions rarely give you the cash figures directly. Use T-account style workings for property, plant and equipment, tax and loans: opening balance, add the items that increase it, take off the items that reduce it, and the balancing figure is the cash flow. For example, the cash paid for new assets is the balancing figure in the PPE working, after depreciation, disposals and revaluations.
Section C may ask you to comment on a statement of cash flows. Look at whether operating cash covers interest, tax, dividends and investment, and whether the company is relying on new borrowing.
FAQ
Operating activities, investing activities and financing activities. Together they explain the change in cash and cash equivalents during the year.
The indirect method starts with profit before tax and adjusts it for non-cash items, such as depreciation, and for changes in working capital, to arrive at cash generated from operations.
IAS 7 allows a choice. Interest paid is usually shown in operating or financing activities, and dividends paid in financing activities. The FR exam will follow the format given in the question.
